I've got a command bridge bayliner with outdrive. The bellows is indeed a rubber bellows looking thing that surrounds the outdrive, and is located between the outdrive and the transom. It is flexible and allows the outdrive to be turned from side to side while keeping sea water out of the boat.
When mine failed, I was in Martini cove and it only cracked a bit. The boat filled with sea water at a rate that allowed my bilge pump to keep up with the flow. If it would have cracked a bit more or if it had failed all together, the boat would have become a reef.
